Part 3 of the new quest isn't working for me either.

I even did a round where EVERY monster I killed was higher level than me and it didn't trigger.

I think completing part 1 and 2 just makes those potions available in shops. They are available from her hut immediately.

Same thing happened to me. I started a new profile and I was completely unable to get the city expansion quest to complete.
